Fear, Greed, and the Hot Tip

A study released for World Investor Week (Oct 5-11) should make every self-directed investor pause: What Separates Sophisticated Investors?

Researchers at the FINRA Investor Education Foundation and Stanford surveyed 2,861 investors, sorted them by investment literacy: low, basic-only, and advanced. Only 18% reached the advanced level.

Then they tested vulnerability. When offered a hypothetical guaranteed, risk-free 25% annual return for five years, the group most willing to buy it was not the least knowledgeable. It was the basic-only group, of which 54% said yes. Meanwhile, 49% of the low group and 35% of the advanced group also said yes. Why?

Basic knowledge gives you vocabulary and confidence. It does not yet give you a process for asking: What is the risk? How can such a return guarantee be possible? What would prove this wrong?

Where investors get their information tracks what they know. Nearly three-quarters (74%) of the low-literacy group rely on informal sources - friends, family, colleagues - and 43% follow recommendations from social media personalities. For the advanced group, the social-media number is 13%. The pattern runs one way: the less the knowledge, the more the decision is outsourced to other people's voices - the hot tip.

We're dealing with human nature here, and the fear/greed emotions lead to bad decisions. Education blunts it, but it does not cure it - even  35% of the advanced group said yes to a wild promise. The siren call of easy riches is strong. Consistently good investors don't think like this. They use a process, they ask certain questions, and they are critical thinkers.

I did not build Stockyard to promise returns. I built it to make the investor’s process repeatable and automatic: select your fundamental, themes, and technical rules, test them on point-in-time data, then let the system watch 5,000+ stocks every day and tell you when your rules fire. No hot tips.
